{"id":12837,"date":"2017-06-20T01:00:59","date_gmt":"2017-06-20T05:00:59","guid":{"rendered":"http:\/\/www.zoocasa.com\/blog\/?p=12837"},"modified":"2017-06-16T14:52:11","modified_gmt":"2017-06-16T18:52:11","slug":"what-is-an-escalation-clause","status":"publish","type":"post","link":"https:\/\/www.zoocasa.com\/blog\/what-is-an-escalation-clause\/","title":{"rendered":"What Is an Escalation Clause?"},"content":{"rendered":"<p>There\u2019s recently been a bit of a war of words between the Ontario Real Estate Association (OREA) and the Real Estate Council of Ontario (RECO), the industry\u2019s regulatory body, over a little-known sales technique called an escalation clause.<\/p>\n<p>Here\u2019s a primer on what escalation clauses are, and how they can affect buyers and sellers of homes.<\/p>\n<h2>What is an Escalation Clause?<\/h2>\n<p>An escalation clause, also known as an elevator clause, is something written into a would-be buyer\u2019s offer that says they will automatically pay a pre-set amount of money <em>on top of<\/em> the highest price submitted by any other offers. So in a situation where multiple offers are submitted, whichever offer comes in highest will be trumped by the one with the escalation clause.<br \/>\nThese clauses will almost always also include a cap on how high they\u2019re willing to go. So if two (or more) offers include escalation offers, the bid with the <em>highest cap <\/em>will be the one that makes the highest offer.<\/p>\n<p>That\u2019s not to say that it will necessarily be the offer that ends up buying that <a href=\"http:\/\/www.zoocasa.com\/toronto-on-condos\">Toronto condo<\/a> or house, just that it\u2019s the highest in monetary value. More on that in a moment.<\/p>\n<h2>RECO vs. OREA<\/h2>\n<p>No one seems to be tracking how often escalation clauses are used in Ontario real estate transactions, but with bidding wars being the norm in many markets, on May 31, 2017, RECO posted an article on its website advising agents and brokers how to handle these clauses.<\/p>\n<p>OREA president, Ettore Cardarelli, posted <a href=\"https:\/\/www.oreablog.com\/index.php\/a-letter-to-reco-from-orea-president-ettore-cardarelli-re-escalation-clauses\/\" target=\"_blank\">an open letter<\/a> to RECO saying the organization is \u201cquite concerned with RECO implying that escalation clauses are permissible in Ontario.\u201d<br \/>\nCardarelli argued that escalation clauses violate the Real Estate and Business Brokers Act and Section 26 (1) of the Code of Ethics regulations that sellers\u2019 agents and brokers \u201cshall not disclose the substance of the competing offers.\u201d<\/p>\n<p>RECO then countered with <a href=\"http:\/\/www.reco.on.ca\/professionals-news\/need-know-using-escalation-clause\" target=\"_blank\">a revised article<\/a> that states, \u201cthere is nothing in the Real Estate and Business Brokers Act, or its regulations that prohibits the use of escalation clauses.\u201d That said, the organization \u201cdoes not endorse the use of escalation clauses\u201d and advises that \u201crepresentatives must act carefully and conscientiously when advising their clients and customers about the use of an escalation clause, to ensure that they are making a well informed decision.\u201d<br \/>\nIn short, they\u2019re legal, but controversial. Here\u2019s how they can impact you, depending on which side of the table you list.<\/p>\n<h2>If You\u2019re the Buyer<\/h2>\n<p>The goal of a including an escalation clause is to ensure you don\u2019t \u201close\u201d out on \u2013 yet another \u2013 bidding war. As mentioned above, it is however essential to include a cap on the maximum price you\u2019re willing to pay. (Without one, you could get locked into an offer you truly can\u2019t afford.)<br \/>\nBuyers must also be aware that if they put an escalation clause in their offer and it ends up being the winning bid, their offer is irrevocable if the seller accepts it. So there are no back-and-forth negotiations and no backing out. (You could, but you\u2019d <a href=\"https:\/\/www.zoocasa.com\/blog\/can-you-lose-your-home-deposit\/\">lose your deposit<\/a> and likely face a costly legal battle.)<br \/>\nYou will also be relying on the honesty of the seller\u2019s agent on the price the second-highest offer was at. (As per OREA\u2019s point, brokers are prohibited from disclosing the value of competing offers. You can do the math to figure it out, but they\u2019re not allowed so show you the written offer.)<\/p>\n<h2>If You\u2019re the Seller<\/h2>\n<p>From a seller\u2019s perspective, anything that ensures prices continue to escalate is a good thing. Juggling multiple offers and multiple escalation clauses can be a bit cumbersome on offer night but in the end, it should be clear which offer is highest.<\/p>\n<p>Keep in mind that, as the seller, you\u2019re under no obligation to accept any offer.<\/p>\n<p>The highest monetary offer may also include conditions or requests for additional inclusions that you might prefer to avoid by accepting a lower-priced \u201cclean\u201d offer (i.e. one with no conditions that the offer is pending financial approval and\/or a home inspection, for example).<\/p>\n<p><strong>Related Read: <a href=\"https:\/\/www.zoocasa.com\/blog\/should-you-ever-drop-your-offer-to-purchase-conditions\/\">Should You Ever Drop Your Offer-to-Purchase Conditions?<\/a><\/strong><\/p>\n<p>If you do accept the escalation clause offer with the highest price cap, once you\u2019ve signed it the deal is done.
